US stocks and bonds currently appear highly stretched on several key measures, urging investors to tread with extreme caution. Wall Street is near a possible turning point as record highs mask high concentration and narrow market breadth.

Market Concentration

Tech and AI stocks now make up over 40 percent of the S&P 500's market cap, beating the peak of the dotcom bubble in early 2000. When adding other AI-related companies, the tech footprint tops 50 percent, creating a record level of concentration. Meanwhile, the equal-weighted S&P 500 index is under-performing the market cap-weighted index by the widest margin in 24 years. This gap shows that corporate America overall is not as strong as the record-breaking S&P 500 headlines indicate.

Yields And Risk

The equity risk premium is currently the lowest in 24 years and is actually negative, which is a rare occurrence this century. At the same time, the yield on 30-year Treasury Inflation-Protected Securities is nearing 3.40 percent, marking the highest level since 2002. Finally, the term premium, which is the extra compensation investors demand for buying long-dated Treasuries over short-term debt, is rising sharply due to various concerns.

Context

Financial markets often experience periods where a small group of high-performing technology companies drive the vast majority of overall index gains. These imbalances frequently prompt analysts to examine underlying indicators like bond yields and risk premiums to gauge the true health of the broader economy.
